Abstract

After a long calm, a piece of bad news that is not large in itself sets off a collapse far out of proportion to it: the pattern recurs throughout financial history. This book uses statistical physics and financial economics to ask how much of it can be made precise with models and how much is a good story told afterwards. It covers Minsky's hedge, speculative and Ponzi finance and the Goodwin growth cycle and Keen debt model (from nearby starting points the same model can converge to finite debt or move towards exploding debt, so the clearing of credit cycles is no "arithmetic necessity"), set against cross-country historical evidence that credit booms raise the probability of crises; the avalanche-size distribution of the Bak–Tang–Wiesenfeld sandpile, the difference between maximum-likelihood and log–log least-squares estimates of power-law exponents, and the "volatility paradox" and crises after low volatility; thresholds and common-holder contagion in Brunnermeier–Pedersen liquidity spirals, and the Forbes–Rigobon correction to "correlations go to one in a crisis"; GARCH volatility clustering, the underestimation of kurtosis in finite samples and the clustered failure of constant-volatility value at risk; Black–Scholes implied volatility by Newton's method, the skew produced by a jump-diffusion model (a risk-neutral price, not a crash probability), and mean reversion of a volatility index with its small-sample bias; and detection and false alarms of critical-slowing-down warnings and the over-fitting of log-periodic power laws to random walks with no bubble.

The eight chapters are read beside the Book of Changes' hexagram Tai ("no level without a slope, no going without a return"; "the wall falls back into the moat"), the Daodejing's "reversal is the movement of the Way" and "things that grow strong grow old" and the Discourses on Salt and Iron's debate on price stabilisation, noting the limits of such a reading. They end with a four-step checklist for observing the state of the market and the fragility of one's own portfolio and a pre-registered randomised controlled experiment comparing a usual average-annual-return disclosure with a tail disclosure adding historical maximum drawdowns and fat-tailed simulated paths, on the share allocated to leveraged products (no direction assumed, two-sided test, 235 analysable and 277 recruited per arm, decision rule written as code). Marked boxes separate published evidence, runnable Python calculations (15 programs, all checked; all prices and volatilities in the book are simulated or invented), classical sources and the author's hypotheses. The book is not advice to buy or sell any security, index or option, and it predicts no market level or date.
